Unlocking Financial Insights: The Importance of Preprocessing Techniques in Regression Modeling

A recent study has shed light on the importance of preprocessing techniques in regression modeling, particularly when it comes to predicting stock prices.


The researchers used Apple Inc.’s financial data from 2009 to 2023 to test various preprocessing methods. They created five different datasets by applying different techniques: aggregation, interpolation (linear, polynomial, and cubic spline), and lagged variables. The goal was to see which method would produce the most accurate results when applied to regression modeling.


The findings were impressive. Linear interpolation with polynomial regression emerged as the top performer, beating out other methods in terms of predictive accuracy. This technique involved filling in missing data points using a linear function and then applying a polynomial regression model to predict future stock prices.

Linear interpolation is a straightforward approach that doesn’t overcomplicate the data, while polynomial regression provides enough flexibility to capture subtle patterns in the financial market.


The study also highlighted the importance of dataset size. Larger datasets typically yield more accurate results, as they provide a better representation of the underlying relationships between variables. In this case, the linear interpolation with polynomial regression method performed poorly when applied to smaller datasets, underscoring the need for sufficient data to support complex models.


So what does this mean for investors and financial analysts? For one, it suggests that simpler preprocessing methods like linear interpolation may be a better choice than more complex techniques. This approach can help reduce overfitting – when a model becomes too specialized to the training data and fails to generalize well to new situations.


The study also underscores the importance of carefully selecting preprocessing techniques based on the specific characteristics of the dataset. In this case, linear interpolation with polynomial regression proved effective for predicting stock prices, but other methods might be better suited for different types of financial data.
